The 21-year-old had been on loan at the Eagles since January this year, but has now committed to a five-year deal in Portugal.
The Spanish defender is believed to have joined the Primeira Liga club for €6 million (R119 million), with his contract reportedly including a buy-back clause for United.
Fernandez spent four years on the Red Devils' books after joining the 20-time English champions from Real Madrid's academy in 2020.
The fullback was involved in a number of senior team matchday squads, but bids farewell having never made an appearance for United's first side.
On their website, the club wrote that "everyone at United would like to wish Alvaro all the best of luck in the future and will be keeping an eye on his progress".
